Accordingly, expectational heterogeneity likely plays an important role in determining the expected path of future inflation (and hence nominal interest rates) in any given period. Under QTM—that current price levels respond only to expected future price levels—the expected path of inflation follows mechanically from expected real interest rate path: the expected inflation rate rises if the expected real interest rate falls by more than the expected inflation rate; decreases if it falls by less; is unchanged if they move by equal magnitudes. Thus, surveys like the Michigan Consumer Sentiment Survey revealing significant expected real rate dispersion could inform about the path of inflation expectations through time. A data release last September showed a widening dispersion in expected real rates even higher than we observed in our household finance survey.[9] (See chart above.) This likely identified an increased heterogeneity in expectations at that time. However, since then this conditional heterogeneity has come down quite persistently over the last year (see chart below). What explains this? One factor could be QE expectations themselves shifting over time. Another could be uncertainties about inflation coming down since then—especially due to substantial moderation in uncertainty over expected oil prices—with crude oil prices increasing only modestly since early-2016. Indeed, oil appears a significant driver. This comes through when conditioning on expectations about oil price paths. We find a decline in expected real rate dispersion among those who expect oil prices to be somewhat higher/below their end-2016 levels over our survey horizon.[10] (See chart below.) But no such trend is evident among those expecting higher/lower oil prices to persist with the same dispersion profiles as at September. This comovement is consistent with high heterogeneity of expected real rates primarily driven by uncertainty about oil price paths. Indeed, such expected real rate heterogeneity appears unrelated to other important household balance sheet characteristics like age, income level or education. To conclude, significant variation exists among inflation expectations across households—particularly around recent spikes in oil prices—which may partly explain recent “wait and see” policy interest rate decisions by central banks.
